It really depends on the game itself. Some games can be compressed like crazy while some are already compressed in the original ISO format. Just yesterday I compressed an 160mb ISO down to 70mb. On average, PSP CSO is about 30% less than ISO.

No, it does not support AVI; MP4 is still the default video format.
I think the main feature of a custom firmware is the ability to play ISO/CSO games stored on a memory stick. In additional to the original Sony firmware features, other modded features include the ability to increase the speed of the UMD drive or ISO loading, disable the Sony logo at bootup and fake region code (excellent when playing foreign videos).
